The Federal Reserve raised its benchmark rate to 3.75%-4% on Sept. 16, but the mechanics of inflation have shifted in ways that constrain policy effectiveness.
Diesel prices hit $6.54 per gallon in Michigan, with national records at $6.29 and $6.31—levels that create a direct cost shock across U.S. supply chains. Unlike demand-driven inflation, which interest rate hikes can suppress, supply-side cost increases pass through to consumers and corporate profit margins regardless of monetary tightening.
J.B. Hunt Transport Services, the largest U.S. trucking and intermodal carrier, projected a 5% to 10% profit decline in the third quarter, attributing $25 million to driver expenses and $10 million directly to fuel costs. These are not discretionary outlays that higher rates will reduce—they are structural operating costs.
JPMorgan's analysis of the transmission mechanism is instructive: elevated diesel prices increase business costs first, then filter through to consumer prices via pass-through rates contingent on demand and pricing power. In a supply shock, businesses face a margin squeeze. They can either absorb costs (reducing profit) or pass them to consumers (perpetuating inflation). Either path undermines the Fed's dual mandate.
Joe Quinlan, head of CIO Market Strategy for Merrill and Bank of America, flagged elevated diesel as a particular concern, noting it could force the Fed to raise rates further despite the growth cost.
This is the core constraint on policy: the Fed's rate-setting tools are engineered to suppress demand-side inflation. They have no direct leverage on essential commodity costs tied to global markets and geopolitical risk. Raising rates will cool demand, but not the price of diesel. If diesel inflation persists while demand destruction begins, the Fed will face a stagflationary bind—inflation above target alongside slowing growth—with limited recourse.
