Developers of on-chain verification products say projects with undisclosed flaws are more likely to seek voluntary validation than their higher-quality counterparts—a classic adverse selection dynamic that mirrors problems in traditional markets for used goods.
Adverse selection arises when asymmetric information lets one party exploit undisclosed details in a contract or trade. One side holds information the other lacks, creating an incentive to conceal relevant facts for self-benefit.
The dynamic was formalized by George Akerlof in his 1970 pa "The Market for 'Lemons,'" which examined how sellers of poor-quality used cars attempt to pass them off at prices equivalent to better vehicles. High-quality sellers, finding their goods undervalued, exit the market. Overall quality and price fall, and the market can collapse.
Adverse selection has appeared in other contexts as well. In life insurance, dating to at least the 1860s, it produces demand positively correlated with the insured's risk of loss: if premiums don't differentiate between smokers and non-smokers, coverage becomes disproportionately attractive to higher-risk individuals.
In public markets, mandatory audits and disclosures counter adverse selection by ensuring all participants access verified information. In DeFi, verification for most projects remains voluntary, leaving the market exposed to information asymmetry.
That voluntary structure introduces what verification developers call a bad bias: projects with inherent weaknesses or hidden risks are the most eager to obtain a verification badge, using it to obscure their true quality from prospective users and liquidity providers.
High-quality projects with transparent operations may see little incentive to pursue voluntary verification if the market doesn't distinguish their efforts from those of lower-quality verified competitors. That dynamic devalues verification as a signal—precisely the outcome it is meant to prevent.
For on-chain verification products, the challenge is developing mechanisms that either incentivize high-quality projects to participate or effectively block lower-quality projects from using a badge to mask deficiencies.
Capital flows in DeFi depend on accurate risk assessment. Adverse selection in verification processes makes it harder for users and protocols to gauge the real quality and security of projects competing for liquidity or seeking integrations across the ecosystem.
