Algorithmic stablecoin

An algorithmic stablecoin uses automated smart contracts and economic incentives to maintain its price peg to a fiat currency without direct fiat reserves.

What it is

Algorithmic stablecoins attempt to maintain a stable value, often pegged to the US dollar, through a set of rules encoded in smart contracts rather than by holding fiat currency or other traditional assets in reserve. These algorithms manage the supply of the stablecoin by incentivizing users to mint or burn tokens based on price deviations from the peg. If the stablecoin's price drops below its peg, the algorithm might reduce supply; if it rises above, it might increase supply.

These stablecoins have gained attention for their innovative approach but have also faced significant challenges, including high volatility and instances of depeg. The collapse of TerraUSD (UST) in 2022 highlighted the risks associated with some algorithmic designs, leading to substantial market disruption and increased regulatory focus on stablecoin stability mechanisms. Their performance can influence broader crypto market sentiment and regulatory discussions around stablecoin classifications and risk management.

Why it matters

Algorithmic stablecoins represent a high-risk, high-reward area of stablecoin innovation; their past failures underscore the importance of understanding their unique stability mechanisms.
